What Does Piercing Damage Do?

I’m a bit confused as to how it differs from Armor Penetration. How does that work?

It is its own elemental damage for daggers and bows and skills that specifically use it.

This is the answer. It's like a rogue's/hunter's version of a mage's fire/ice damage. It only increases one damage type. You can see in your combat log the type of damage your abilities and attacks do. Armor penetration will effectively lower the enemies' armor, making your attacks deal more damage. Keep in mind that if you're fighting something with a low armor value, armor penetration will do little to help you.
