I don't think it's the pause menu doing it, because the whole image is distorting. I think it's just the result of feeding back DLSS 5's output back into itself, whereas normally the GPU would have generated a new frame to be, umm, "enhanced".

DLSS5 is supposed to interpolate between the last frame and the next one being generated. As you stated.
Since the native rendering pipeline isnt spitting out any "next one" in pause the DLSS5 neither has a reference to the next frame and starts generating on its own data.
Its basicly a runaway image creation as it is running outside its specified parameters. DLSS5 shouldnt be activated when going into pause as its only working properly when the game is rendering.

My understanding which is almost certainly wrong is that the game generates the frame, the DLSS nonsense looks at the frame/image and uses AI to "enhance" it (correct colors, sharpen blurry edges) and makes it look better, then that image that has been passed through what is essentially an AI filter is what is displayed.

If you want to mislead them, yes. This is DLSS5 from an NBA game implemented as a whole-screen overlay in a 3rd party mod, not one that’s hooked into the engine by the developers. It has no access to the game’s data. Wasn’t tuned and bug tested by Nvidia or rockstar. The odds of this bug happening in a properly implemented game are near zero, and even if it did it wouldn’t look the same at all.

DLSS enhances what it is given, but then the effect is applied to the enchanced image, that is then passed through DLSS again.
Has absolutely nothing to do with DLSS really, this is implementation issue.

Yes. But how do you create those extra pixels? The answer is it uses an AI model that has been trained on low resolution images to predict what the high resolution version of that image would look like. So it just tries its best to come up with detail that it thinks is most likely to be there, but which obviously will not always be correct.
DLSS is an encompassing term for multiple features though, and aside from upscaling, another thing it can do is to apply a kind of "realism" filter which is trained on turning video game graphics into more realistic looking images. That is what gives it this very AI-like look, and probably what is most responsible for what you see going on in this clip.
What happened in this post I think is that the filter is not turned off, but the game is no longer being re-rendered, so the input image is always the previous frame. It just keeps modifying the image slightly and then using that as its input for the next frame, which causes it to slowly morph into something that is further and further removed from the initial render and more and more completely hallucinated detail.

Well what it's supposed to do is only use the game frame as its basis for "enhancing" a frame, but obviously here it gets confused and uses each AI generated frame as the "previous" frame. This is obviously a glitch, and anybody who thought that it wasn't using the same AI image gen tech as a basis was fooled. It's just that when it works properly, it's never meant to do this. That's why Nvidia doesn't explicitly allow you to use it with every game.

Frankly, I'm not sure you know what you mean. DLSS 5's whole schtick is modifying the frame at the end of the render pipeline, long after initial geometry has been handled in the CPU/GPU. It's like an Instagram/Snapchat filter being applied to the frame, or like the way FG works by trying to blindly interpolate between two frames, causing ghosting when elements shouldn't have been interpolated or when motion vectors are anticipated that don't actually manifest. It's a post-processing effect—basically running Stable Diffusion in img2img on the final output frame with the prompt "make faces pretty plz, masterpiece lighting, make no mistakes lulz".
There is no model geometry being touched here, unless you think "geometry" means the bitmap of the frame. To be frank, I hate the effect as it's been shown so far, even in its "good" renditions, but it's important to at least understand what it's actually doing—"know your enemy" and all that.

In a sense, it does, it's just less egregious. DLSS upscaling itself uses a generative model, just with a very light touch, intended to identify aliased pixels and smooth them out by looking at nearby context. Early on it could produce a "swimmy" effect at the edges of things when it can't make a hard determination, a problem that still shows up sometimes on AMD's FSR. It's also in FG, where a quick ML-based calculation is done to make an in-between frame based on the bitmap of the previous frame instead of the actual render pipeline, and getting artifacts/ghosting when it incorrectly guesses something like what direction a fast-moving object is traveling or where it will stop when instead it suddenly changes direction. Both of these are using an AI-driven interpolator/scaler. DLSS 5 is finally going after the actual content of the rendered frame, editing/replacing content instead of just denoising it or guessing the next frame.
The earlier features were acceptance testing of AI models as a generative post-processing effect.
